PepsiCo Faces Pressure as Elliott Targets and GLP-1 Threat Grow

PepsiCo is under growing pressure to improve sales, margins and performance as the company approaches a key deadline for targets linked to activist investor Elliott Investment Management.

The beverage and snack giant has also been dealing with a new challenge from GLP-1 weight-loss drugs, which are encouraging consumers to reduce their intake of sugary drinks and salty snacks.

PepsiCo is scheduled to report its third-quarter results on Thursday, with investors closely watching its North American food and beverage businesses.

PepsiCo Faces Pressure to Improve Margins

PepsiCo has been working to increase productivity and reduce costs after Elliott took an approximately $4 billion stake in the company.

Following discussions with the activist investor, PepsiCo announced a three-year goal to increase its core operating margin by 100 basis points.

However, progress has been difficult. PepsiCo’s core operating margin stood at 16.3% of revenue during the first half of the year, 15 basis points below the same period a year earlier.

Higher input costs linked to the Iran war, persistent inflation and weaker consumer demand have added pressure to the company’s finances.

North American Snack Sales Remain a Major Concern

PepsiCo’s North American snack business is a major focus for investors. The company has introduced price changes, new products, expanded distribution and increased marketing in its Frito-Lay business.

Despite these efforts, sales have remained largely flat and the business has faced market-share pressure.

PepsiCo also reduced prices on some products, including Lay’s and Doritos, earlier in the year in an effort to support demand. The company has since moved toward raising prices on some US snacks and beverages as inflation continues to affect costs.

GLP-1 Drugs Change Consumer Eating Habits

GLP-1 weight-loss medicines are creating another challenge for major food companies.

The drugs have been linked to changing consumer eating patterns, with greater interest in products containing protein and fiber and less demand for high-calorie snacks and sugary foods.

PepsiCo has responded by developing products aimed at changing preferences. New offerings include Doritos Protein, SunChips Fiber and Good Warrior beef sticks.

Other food companies are also developing healthier products as they adjust to the growing influence of GLP-1 medicines.

PepsiCo Valuation Falls Behind Coca-Cola

Investor concerns have also affected PepsiCo’s market valuation.

The company’s enterprise value compared with EBITDA has fallen to about 10 times, down from around 18 times in mid-2022. Coca-Cola, meanwhile, has performed better in valuation terms.

PepsiCo shares have lost nearly 12% this year and are down about 16% since Elliott made its investment.

Investors are looking for stronger beverage pricing performance and signs that snack volumes and margins in North America have stopped declining.

Third-Quarter Revenue Expected to Rise

Analysts expect PepsiCo to report third-quarter revenue of about $24.96 billion, representing an increase of around 4.3%.

Adjusted earnings per share are expected to reach approximately $2.29, according to estimates compiled by LSEG.

Investors will pay particular attention to whether PepsiCo’s North American operations show signs of improvement.

PepsiCo Strategy Faces a Key Test

PepsiCo’s upcoming results will provide an important measure of whether its cost-saving efforts, product launches and pricing strategy are beginning to deliver stronger results.

The company needs to improve volumes and margins while responding to changing consumer preferences.

Pressure from Elliott, weaker snack demand, inflation and the growing popularity of GLP-1 weight-loss drugs have made the company’s recovery strategy more important for investors.
